In the latest version of PHP Lite, when I try to use the insert image in the new message html editor it does nothing and sticks to the page. Have tried it in both IE and Foxfire. Any ideas?

I understand it worked fine for you in previous version of WebMail Lite, correct? If you try current WebMail Pro, does it work there?
Meanwhile, I will do some tests on my one, will let you know if there are news.

Sorry Igor, I don't have Webmail Pro to try it out.

Thing is, I wasn't able to replicate this, no matter what browser I try, so I thought this might have something to do with your system configuration. As for WebMail Pro, you can download a trial copy and install it next to your WebMail Lite installation, to see if it works the same way.
By the way, there were several maintenance updates of both Lite and Pro within next few days, so you could check if things work fine with the latest release.
